Title: Revisiting Wage Rigidity and Welfare in Currency Unions: The Role of Downward Nominal Wage Rigidity
Abstract: This paper investigates the welfare implications of wage rigidity in currency unions, focusing on downward nominal wage rigidity (DNWR). Using firm-level survey data from European Union, we document the prevalence of DNWR. In a small open economy with DNWR, we find that welfare losses increase with wage rigidity, challenging previous arguments. In currency unions, the aggregate demand curve slopes upward, and DNWR flattens the Phillips curve, meaning favorable supply shocks may trigger short-run recessions, while demand-side policies become more effective. These findings highlight the importance of considering DNWR in policy design and suggest that increasing wage flexibility can improve welfare.
